M.U.G.E.N. is a 2D Fighter program that would allow you to create a large roster of as many characters and stages as you could possibly imagine, while watching them fight each other. M.U.G.E.N. is based on the same engines used in Capcom's 2D Fighting titles.
There hasn't been many Nintendo characters converted to it. Only some Mario, Zelda, Metroid, Pokemon, and a couple of obscure ones are available for download, but some of them might be lost online, so you'll have to ask someone to upload them, if they have them.
Me and Johans Nidorino are planning to create some, but we'll have to practice using Fighter Factory, while ripping and creating sprites for more Nintendo characters.
Here are some that I'm looking forward to creating:
DeMille (Demiru in Japan) (Tomato Adventure)
Stafy (Legend of Stafy franchise; I'd prefer to call him Stafy, because of the same reasons in Wikipedia.)
Dr. Wright (SNES SimCity and SimCity 64)
Tin Star (Tin Star for SNES)
Michael Jones (StarTropics and Zoda's Revenge; not to be confused with the rapper)
SNES boxer (SNES Super Punch-Out!!) (presumed by many to be the remake of Little Mac)
X-Ray (Custom Robo GX for GBA)
Takamaru (Mystery of Murasame Castle)
AND right now, I'm working on Chalvo (from the cancelled Virtual Boy title, Bound High, and it's follow-up, Chalvo 55). I'm not sure if Bound High and Chalvo 55 are owned by Nintendo, because I heard that Nintendo bought Japan System Supply.

This is a brief walkthrough on how to get started with MUGEN.
WinMugen 2 is a version of MUGEN for Windows which allows you to run your customized fighting game without needing to have your window at full screen. There you can test your own built (or imported) characters and stages, or simply use them for fun.
How to set up MUGEN
1. The first step to use Winmugen 2 is to download the set of folders and files containing the program. You can download it from many sites. One of them is here (direct link here). Download it and decompress it to any place in your computer; the important thing is that you know where did you place it.
2. Run the program. To do it, go to the folder where you placed the set of folders & files, and double-click on the winmugen2 application.

3. You'll see there a few game modes you can choose from with the Enter key. If you choose Arcade Mode, then you'll be sent to a character selection screen which contains 3 instances of the same sample character, Kung Fu Man. Select it by using the "S" key. You'll be taken to a storyboard which explains your selected character's story.

4. After that, you can start fighting. The default key configuration to play as a character, as defined by the overview documentation file, is:

Every character has his/her/its special attacks, defined by whoever programmed him/her/it. The special attacks, hyper attacks for Kung Fu Man, as well as advanced standard moves and combos are documented in the readme.txt file inside the "chars\KFM" directory. You can also read it here.

How to add a character
1. First, look in the Internet for a site which has a MUGEN character of your choice to download. Majin Buu from the Dragon Ball series is one of the characters I've tried so far. It was published at Solo Mugen, a Spanish site about MUGEN; you can download Majin Buu from this page (direct link here).

2. Place your new character's folder inside the "chars" sub-folder of the MUGEN main folder. Your character's folder must have a file under the same name as the folder and with a "def" extension.

3. In order to add your character (and its respective stage) to the selection screen (and in order to make it usable by the CPU character at random), you have to modify the "select.def" file inside the "data" sub-folder. Open it, and look for a line which says ";Insert your characters below". There, you will see three ocurrences of Kung Fu Man (KFM). Feel free to delete as many occurrences as you want, or add one of you own characters (like Majin Buu in my example). The way to insert a character is: a. Insert a new line. b. Type its folder name. c. Type a comma and a space. d. Type the path to your character's stage (in this example, I'm giving Majin Buu the exact same default stage Kung Fu Man had, located in "stages/kfm.def").

How to add a stage
1. Similarly, you can look in the Internet for a site which has a MUGEN stage you like. The Living Forest from the Mortal Kombat series is one of the stages I've tried so far. It was published at Mugen K.O. and made by ChonWang (chonwang@hotmail.com); you can download The Living Forest from here (direct link here).

2. Place your new stage's def file inside the "stages" sub-folder of the MUGEN main folder.

3. In order to make your stage belong to one or more of your characters, go to Step 3 of How to add a character. If you want your stage to apper in Vs. mode, then lookin in the "select.def" file for a section which says "[ExtraStages]". In it, you can add paths to your added stages so that you can select them in Vs. mode.

That's basically how you start with MUGEN and customize the set of characters or stages available.
Most of the above steps and much more is described in the overview file from the documentation that comes with MUGEN (in the doc folder). The Overview file (overview.html) can be seen here. There's also a FAQ for the program in the mugenfaq.html file (available here).
If you need a visual explanation, I found a video here (but there are more).
The next step would be ripping/downloading/creating sprites for your custom characters and program their moves. Fighter Factory, the program parrothead mentioned, is available here.

I think you should add a few more known character first. Thosse characters aare cool but how about Fox, Maerrth DK, Pit. You know like that.

I remember fooling around for this for the longest time, until it took them forever to make a version that didn't work in any version of Windows newer than 98 and I lost track.
Man, I used to have so many characters, too.

I already posted one with Donkey Kong. But Fox, Marth, Pit, and most other well-known Nintendo characters aren't created for MUGEN, yet.
Before Super Smash Bros., there was Joy Mech Fight, it is Nintendo's first 2D-Fighter they ever developed. The reason why most of you are unfamiliar with it, is that it was released only in Japan, due to most people spending their money on SNES titles more than NES titles. Also, Joy Mech Fight never did succeed well enough in Japan.
When Joy Mech Fight fans noticed MUGEN, they began to convert Joy Mech Fight to it. Sukapon (or Skapon), in that video fighting Young Link, has a weak A.I., but a lot of attack power. This other Sukapon in this other video you are about to watch, that has other Joy Mech Fight characters, is a bit better. Although, Sukapon lost in this battle, I've seen him win several times with Tiger (who might have spawned Harry from Telerboxer) against Eye and Senju.

That looks like it has too much science in MUGEN.
I have questions 1. Can you upload any BGM 2. Can you created a BG 3. Can you create many Menu Styles 4. Do you have to do any testing on movements 5. Is there supers 6. Can they accept characters no matter if is Bitmap or Cel-shaded style?
I'm just interested, I wanted to make Nintendo based SF Alpha just for fun though, it's non canon.

1. Yes, but perhaps only in MP3 or MIDI formats. 2. Yes. Search for tutorials. 3. Yes. Search for tutorials. 4. I don't know, I haven't gotten that far, yet. I'm trying to get all the sprites I need, before converting into MUGEN format. 5. If you mean extreme attacks, such as large beam blasts, then yes. 6. Any kind of style is acceptable.

I don't quite get this. It would be really cool if the characters were decent looking, but so many of them just look... well... pants! 
I mean, I know it's fan created content, but I don't understand the excitement.
