Nintendo x Capcom would be awesome if it was real.
In addition to the obvious picks like Mario, Ryu, Link, Morrigan, Samus, Mega Man and so on, it would be nice to see some Nintendo and Capcom characters who have not appeared as playable characters in Smash and Vs. Capcom games.
Breath of Fire characters like Ryu, Nina, and Deis, the Snow Bros., some Robot Masters like Sheep Man and Cutman for the Capcom side.
Mario characters like Toad and Petey Piranha, Pokemon like Meowth and Deoxys, Zelda characters like Tingle and Vaati, obscure characters like Sukapon and Muddy Mole for the Nintendo side.

A game like this would need a really good roster to represent both companies. I think one potential problem is that a lot of the characters from Smash don't have the right dimensions for such a game. You look at the roster for MVC3, and most of the characters have simple human shapes. I still think a Vs. game is doable and sounds really cool.

Amaterasu is big enough and has that magic mane to compensate. Someone like Kirby or Pikachu is too small and stubby to make as a satisfying fighter. Imagine Yoda from SC4 but even worse.

If anything, Mario should be the only short character on Nintendo's side.
For Capcom it should be Mega Man, unless they went to use MegaMan.EXE (which they should), in which guess I vote for Arthur or Lou (from Three Wonders) to be their short character.

The obvious answer for a humanoid Pokemon character is a Pokemon Trainer. Pikachu / whatever Pokemon can be sitting on his shoulder and used in some attacks. Supers can be quickly summoning a Pokemon - most likely Venusaur, Charizard and Blastoise and having them attack quickly. Otherwise he attacks with various items from Pokemon.
Like, seriously, its painfully obvious.

For Capcom it should be Mega Man, unless they went to use MegaMan.EXE (which they should) On one hand the different special attacks from Battlenetwork would be a good fit in a classic fighting game like that (in fact he was a fighter in one of them Capcom samurai games before) On the other hand Megaman.EXE sucks ass and he'd be representing a terrible spinoff.

You have to be realistic... If there were a Nintendo and Capcom crossover, the majority of Nintendo characters are squat and cartoony... so whatever game system they put in place would have to accommodate them as well as the human-proportioned characters.
You couldn't just plug Nintendo characters in to an existing crossover fighting game engine and hope for the best. This is half why I believe such a project would either focus on the more squat, cartoony characters to begin with, or characters would be stylised in such as way as to make them more compatible (e.g. SD characters).
But Smash Bros. works with everything from Jigglypuff to Ganondorf, so the size difference is still reconcilable with the right game engine.
You just need to shake that reliance on what's already been done and imagine how it could be done to make it work.

Nintendo actually does have a sizable backlog of human-sized characters, you just have to pick which ones would work best in a fighting game. Link, Samus and Captain Falcon are already good to go. Other lesser-known characters like Mach Rider can also fit.
And yes, I'd prefer it if Mewtwo were the Pokemon rep, if only because he got shafted from Brawl and is one of the most iconic Pokemon that doesn't look like a small housepet.

Again, though: Size does not matter. I mean, realistic proportions are a standard for fighters, but 1) if NvC were to happen, 2) and it was, in fact, a fighter, 3) small characters would still be within attack range unless it were a HSOWA size differential, 4) which is negated through sprite-sizing for fairness anyways, and 5) that could happen even assuming it ran on a standard fighter engine and not played like SSB.

I'm pretty sure certain smaller characters, like Mario could make it in, even if they are smaller than Ryu, Link, whatever. The latest MvC includes the pint-sized Arthur. Of course, I've never played any MvC game, so idk how much a smaller character could influence in the battle. And if that doesn't make you happy, then Nintendo and Capcom could do this then: *Click me, if you Dare...*

Generally speaking, smaller characters are harder to hit, and since this is a competitive fighter they've always kept it to one or two short characters per side.
